Personal Loan Agreement

A personal loan agreement (or note) is a signed acknowledgment of a loan with a promise to repay in a specified manner within a certain time frame and/or a number of payments per a schedule. A loan of this nature between people is commonly called a person-to-person loan, but is also known as a signature loan as well as a personal loan.

 

The main difference between a promissory note and an IOU, is that an IOU merely acknowledges that money is owed. An IOU lacks the details of how or when the loan will be repaid, in what increments, if interest will be charged and so forth.

Interest Charges and Late Fees - It's not only acceptable to charge interest, we also encourage it. By charging interest; even to a friend or family member, you are making the loan less personal and more professional. Instead of you merely doing a favor of loaning money, you're charging the borrower for it. How much interest you can charge is determined by the usury law in your state or country. Contravening usury laws by charging unacceptably high interest may be a criminal offence. If a court rules your rates as unlawful, all the interest payments on the loan may be offset against the principal loan amount. Illegal interest rates may also result in the agreement being deemed null and void. We recommend charging a little less than the interest rates charged by banks in your area.

 

Of course you don't have to charge interest, but if you choose not to you can claim the unearned interest as a tax free gift. You would need to:

  • specify on the agreement that the loan is interest free

  • ensure that the total interest (as would normally be applicable) does not exceed the amount permissible for tax-free gifts in a calendar year

Secured or No Collateral - Another thing to consider is whether or not you will require security (collateral). If you don't require collateral, should the borrower file bankruptcy or is declared bankrupt, any available money (from liquidated assets etc.) will first go towards secured loans. So if your loan agreement is unsecured and there are no co-signors or guarantors to assume responsibility for repaying you, you may not be able to recoup your money. Some items you could consider as collateral are jewelry, electronics or even a car. A UCC (Uniform Commercial Code) filing serves as public record that the goods described are attached as security or collateral against a Note.

 

Another way to protect yourself is to require a cosigner to sign the Promissory Note. As co-signors they will then be held jointly and severally responsible. Alternatively, or in addition, you may have a separate guaranty agreement with a person who will assume full responsibility for repayment of the loan, should the original borrower(s) default.

 

Before you sign as guarantor to a loan, you need to verify whether you are guaranteeing a once-off fixed amount (with specified interest) or the ongoing indebtedness of a business operation. In the second instance, the onus is on you to monitor the balance sheet and to notify creditors timely to withhold further extension of credit. Have your guaranty agreement reviewed by an attorney to ensure that you understand and agree to the conditions therein.

 

Regardless of whether it's a secured or unsecured personal loan and whether or not you have cosigners, you still need witnesses. A notary public is preferred for utmost validity. If you choose not to have it notarized, you must have it signed by independent witnesses. The lender must not sign as witness.

 

Tip: Keep proof of payments. Even if you are the lender, you want to give the borrower receipts for payments and keep receipt copies yourself. If the borrower repays with checks, make photocopies of the checks before you cash them. You may think that this act is of no benefit to you, but it really is. For example: If you lose the Agreement and the borrower denies owing you the money, you could use the receipts and payment copies as proof that the borrower knew repayment was required and was actually making repayments.

  • The person giving the loan is referred to as the noteholder or bearer, lender, creditor, payee, promisee, obligee, seller and/or service provider.
